GDP vs GNP: GDP measures output within a country’s borders, GNP measures output by a country’s citizens regardless of location. GNP = GDP + net income from abroad. Hong Kong’s GNP is higher than GDP because of overseas investment income. Real GDP adjusts for inflation; nominal GDP uses current prices.

Unemployment Types: frictional (between jobs), structural (skills mismatch), cyclical (recession-related), seasonal (tourism, agriculture). Full employment does not mean zero unemployment—it means no cyclical unemployment. The natural rate of unemployment includes frictional and structural.
Balance of Payments: current account (trade in goods and services, income, transfers), capital account (asset transfers), financial account (investment flows). A current account deficit means a country imports more than it exports. This must be financed by capital/financial account surpluses.
Intuition
Macroeconomics is about the economy as a whole, like a doctor examining a patient’s overall health rather than a specific organ. GDP is the “pulse,” inflation is the “temperature,” and unemployment is the “blood pressure.” Policy tools (fiscal, monetary) are the “treatments” applied to keep the economy healthy. The key insight is that macroeconomic variables are interconnected: reducing unemployment through expansionary policy may increase inflation, requiring careful balancing.
Common Pitfalls
- Confusing GDP growth with standard of living: GDP per capita may rise while inequality increases. GDP measures output, not well-being. A country can have high GDP but poor healthcare, education, or environmental quality.
- Assuming lower interest rates always help: while they stimulate borrowing, they also reduce savings income and may cause asset bubbles. Low rates can also lead to excessive debt accumulation.
- Ignoring the trade-off: expansionary policy may reduce unemployment but increase inflation. There’s rarely a free lunch in macroeconomics. Policymakers must balance competing objectives.
- Confusing real and nominal values: real GDP adjusts for inflation; nominal GDP does not. Comparing nominal GDP across years is misleading because price changes affect the comparison. Always use real values for comparisons over time.
- Forgetting the multiplier effect: government spending has a multiplied effect on GDP because one person’s spending becomes another’s income. The multiplier = 1/(1-MPC). If MPC = 0.8, the multiplier is 5.
